Yet it works differently there than many investors expect. Crypto assets are strongly correlated: they largely move in the same direction, especially in turbulent periods. Spreading a portfolio across Bitcoin, Ethereum and altcoins therefore serves a different purpose than spreading across equities or bonds. This article explains why it is worthwhile all the same.

Bitcoin and Ethereum: the core of the market

Bitcoin and Ethereum are among the largest and most liquid crypto assets. Liquid means here: easy to buy and sell without noticeably moving the price. For a fund manager that is no small matter. Anyone who wants to build or reduce a position must be able to do so at a reasonable price, including in a nervous market. Bitcoin also often serves as a reference point for market sentiment: the direction Bitcoin takes tends to set the tone for almost everything else.

Altcoins: more movement, more uncertainty

Altcoins, the collective name for all other crypto assets, form a broad and highly diverse category. It stretches from established networks with a long history to young projects with an unproven model, so the label itself says little about quality. Two characteristics recur across many of them. Altcoins usually move more sharply than the large coins, both upwards and downwards. And they often follow the direction Bitcoin sets, frequently in amplified form. Project risk comes on top: technology that still has to prove itself, teams that may fall apart and regulation that can play out differently for each project. Trading in smaller coins is thinner as well, which means the exit can be narrow precisely when markets fall.

Why not simply hold one coin?

If crypto assets largely move together anyway, why not put everything in Bitcoin? Because concentration in a single coin makes the portfolio entirely dependent on one technology, one network and one regulatory fate. Ethereum moreover serves a fundamentally different function from Bitcoin: it forms the base layer for applications such as smart contracts (programs that execute agreements automatically). Spreading across the largest coins reduces the risk that one specific protocol drags down the entire portfolio. Those coins are also readily tradable; with smaller coins, liquidity is itself a selection criterion.

What diversification within crypto achieves

Diversification within crypto does not remove market risk. In a broad downturn most coins simply fall together. Its purpose lies elsewhere: constructing the portfolio deliberately from categories that each have their own profile. A core in the largest and most liquid assets provides resilience and tradability. A smaller share in altcoins adds breadth across more networks and applications, with the higher volatility that comes with it. What such a division looks like in practice differs per manager and per mandate; what matters is that the rules behind it are fixed before any position is taken.

Rules rather than preferences

At least as important as the division itself is how it comes about. In a rules-based approach (investing according to predetermined rules) it is fixed in advance which categories belong in the portfolio and how much weight they carry. The composition then no longer drifts with the mood of the day or with the preference of a single manager. How systematic management compares with management based on human judgement is the subject of a separate article in this Knowledge Centre.

How the allocation is set

At Callisto Capital the allocation across Bitcoin, Ethereum and altcoins follows from rules fixed in advance, not from a view on the market at that moment. Rebalancing works the same way: by the rule, not by a fresh assessment.

Callisto Capital is a Dutch fund for joint account; its manager is registered with the AFM under the AIFMD-light regime and is not subject to ongoing supervision.
